How to Backtest a Trading Strategy Step by Step

A useful backtest begins before the chart is opened. The goal is to test a rule consistently, not to adjust the rule after every losing example until the past appears perfect.

Write the hypothesis

State why the setup might work, which market and timeframe it applies to, and what evidence would disprove it. This keeps the test focused.

Define execution precisely

Specify entry price, stop logic, target or exit, trading hours, position sizing, and treatment of gaps or news. Ambiguous rules produce inconsistent results.

Replay chronologically

Begin at an earlier date and move forward without skipping unattractive periods. Record decisions before revealing the next candle.

Analyze and validate

Separate development data from later validation data. If the rule only works in the period used to design it, it may be overfit rather than robust.

Preparation checklist

  • State the hypothesis
  • Define exact rules
  • Replay in chronological order
  • Log all outcomes
  • Validate on unseen periods

Frequently asked questions

Can I change rules during a backtest?

Document the change as a new strategy version and restart or retest consistently.

Should I test one market or many?

Begin where the hypothesis applies, then use other periods or markets as robustness checks when appropriate.
